Meridian Funds Comments on Flowers Foods - May 23, 2013

Flowers Foods (FLO), one of our larger holdings, makes fresh bread, snack cakes and pastries under the Nature's Own, TastyKakes and Mrs. Freshley's brands, among others. It is the second largest fresh bread company in the US and the largest in the Southeast. Competitive advantages include a low-cost manufacturing footprint of modernized bakeries and the industry's most efficient delivery network. We believe that above industry average growth should continue as Flower expands its delivery network in the West, Northeast and Midwest. Growth, in our opinion, should be augmented by the recent purchase of several bakeries and brands at attractive prices from bankrupt rival Hostess Brands. The current dividend yield is 2.1% and we believe future dividend increases appear likely based on attractive earnings growth prospects, a payout of less than half of forward earnings and historical dividend per share growth at a 15% five year compound annual growth rate.

Flowers Foods Inc was incorporated in 2000 in Georgia. The Company is a producer and marketer of packaged bakery foods for retail and foodservice customers. The Company operates two business segments: a direct-store-delivery segment (DSD Segment) and a warehouse delivery segment. The DSD Segment operates 38 bakeries that market a wide variety of fresh bakery foods, including fresh breads, buns, rolls, tortillas, and snack cakes. These products are sold through a DSD route delivery system to retail and foodservice customers from New England to Florida and west through the South, Southwest, and into California. The Warehouse Segment operates 8 bakeries that produce snack cakes and breads and rolls for national retail, foodservice, vending, and co-pack customers, which are delivered through customers warehouse channels and one bakery mix plant. At the beginning of fiscal 2014 the Company reclassified a Warehouse Segment bakery to the DSD Segment. The reclassified bakery produces tortillas and was moved to the DSD Segment to increase sales through that segments distributor network. The Warehouse Segments fresh snack cakes and frozen breads and rolls are sold nationally direct to customers warehouses and delivered through frozen and non-frozen contract carriers. The Companys raw materials include baking ingredients are flour, sweeteners, and shortening. The Company also use paper products, such as corrugated cardboard, films and plastics to package its bakery foods. The Companys operations are subject to regulation by various federal governmental agencies, including the Food and Drug Administration, the Department of Agriculture, the Federal Trade Commission, the Environmental Protection Agency and the Department of Commerce, as well as various state agencies, with respect to production processes, product quality, packaging, labeling, storage and distribution.
